    Yeah, it's down in Chapter5, Dorn's Deep.

When you get into the areas where there are gigantic chalk "eyes" on the ground (looks like beholders), that are trapped, you're in the area.

When about 4 umberhulks burst out of buildings, and ambush you, you're really, really close.

When you walk back into one of the buildings where an umberhulk smashed out of, and see a dead *human* body on the ground?

    You're there dude.

Only a Paladin will be able to "identify" the sword. It's fairly decent, as far as swordage goez. +7 inches, or something.

    Chop, chop.

    Lower Dorn's Deep: Main Map
Towards the north (you have already cleared this map of all baddies, right? ;) ) you will find the lift and next to it a Dungeon opening with a Green light. Go into this Dungeon.
As soon as you enter you will be attacked by some Umber Hulks which crash thru a wall. After killing them you can send your party thru that wall.
The body that you see holds the sword.
